Is cash flow better than net income?
Although many investors gravitate toward net income, operating cash flow is often seen as a better metric of a company's financial health for two main reasons. First, cash flow is harder to manipulate under GAAP than net income (although it can be done to a certain degree).
Cash flow statements are a good barometer of whether your debt levels are sustainable and whether your cost of debt is manageable or not based on your sustainable operating cash flows. Remember, you need real cash to pay your debts and book profits are not sufficient.
Net worth, not being liquid, can create an create an 'all-or-nothing' situation but cash stabilizes it. In this case, a person with low net worth and higher cash flow is in a more secure situation. He can pay his living expenses and spend on luxuries and investments or savings without getting debt trapped.
An investor would be more interested in the free cash flow since it shows a company's capability for growth, new product development, repurchasing of stock, reduction of debts, and payment of dividends. If a company has an increased free cash flow, it indicates that it is healthy and is capable of growth.
If a company sells an asset or a portion of the company to raise capital, the proceeds from the sale would be an addition to cash for the period. As a result, a company could have a net loss while recording positive cash flow from the sale of the asset if the asset's value exceeded the loss for the period.
There is no one statement that offers better financial insights than the other. Both the cash flow statement and income statement provide a unique view into the finances of a business, and are necessary to the overall understanding of how the company is operating.
The balance sheet shows a snapshot of the assets and liabilities for the period, but it does not show the company's activity during the period, such as revenue, expenses, nor the amount of cash spent. The cash activities are instead, recorded on the cash flow statement.
A company with strong operating cash flows has more cash coming in than going out. Still, the net income is the bottom line profit that a company makes and even if a company has positive operating cash flows, it can still lose money when all is said and done.
In fact, the net cash flow was over 1.5x higher than the company's reported net income for the same period. In some instances, a company reports a positive net income, signifying profitability. But, they generated a negative net cash flow for the period, technically paying out more cash than they received.
Excess cash has three negative impacts: It lowers your return on assets. It increases your cost of capital. It increases business risk and destroys value while making the management overconfident.
Why is it good to have cash flow?
Cash flow management means tracking the money coming into your business and monitoring it against outgoings such as bills, salaries and property costs. When done well, it gives you a complete picture of cost versus revenue and ensures you have enough funds to pay your bills whilst also making a profit.
Accountants sometimes manipulate cash flow to make it appear higher than it otherwise should. A high cash flow is a sign of financial health. A better cash flow can result in higher ratings and lower interest rates.
Free cash flow (FCF) is a measure of a business's profitability, but is not equivalent to overall net income. Net income is the amount of profit that a company has reported over a certain time period.
According to a study, 82% of small businesses fail because of cash flow problems. This means that even if a business is profitable on paper, it can still go under if it doesn't have enough cash on hand to pay its bills and expenses.
If a business's cash acquired exceeds its cash spent, it has a positive cash flow. In other words, positive cash flow means more cash is coming in than going out, which is essential for a business to sustain long-term growth.
Positive cash flow example
A small retail store generates $50,000 in revenue from the sale of its products in a month. The store's monthly expenses, including rent, utilities, payroll, and other expenses, total $30,000. This means that the store has a net cash flow of $50,000 - $30,000 = $20,000 for the month.
A company can get by on high revenues and low or non-existent profits if investors believe that it will become profitable in the future. Amazon is just one example of a company that did that by focusing on growth and revenue rather than profit.
So, is cash flow the same as profit? No, there are stark differences between the two metrics. Cash flow is the money that flows in and out of your business throughout a given period, while profit is whatever remains from your revenue after costs are deducted.
A cash flow statement shows the exact amount of a company's cash inflows and outflows over a period of time. The income statement is the most common financial statement and shows a company's revenues and total expenses, including noncash accounting, such as depreciation over a period of time.
When your company is cash flow-positive,it means your cash inflows exceed your cash outflows. Profit is similar: For a company to be profitable, it needs to have more money coming in than it does going out.

Similarly, the depreciation of owned assets is added back to net income, as this expense is not a cash outflow. Analysts often look to cash flow from operations as the most important measure of performance, as it's the most transparent way to gauge the health of the underlying business.
Businesses Prone to Cash Flow Problems
Service providers: plumbers, lawn care providers, construction companies, designers, writers — pretty much anyone who provides a non-tangible in exchange for payment runs the risk of running into cash flow problems.
Your bank balance and net profit will never equal the same. So truthfully, the goal is NOT to have your profit equal your bank balance. The goal is for your firm to generate a net profit AND increase your bank balance collectively.
Cash flow from operating activities is the absolute cash that an organisation gets, while the net income or net gain is income minus the costs, like the expense of undertaking the business, depreciation, taxes, compensations, interests, and other different costs.
Thus, net income has to be adjusted by adding back all non-cash expenses like depreciation, stock-based compensation, and others. Once net income is adjusted for all non-cash expenses it must also be adjusted for changes in working capital balances.
